CHAPTER ONE INTRODUCTION 1.1 Background of the study Credit risk refers to the risk that a borrower will fail or default on any type of debt by going against the agreed terms with the lender of timely installments or a lump sum figure in order to settle a debt offered which has to be paid at a predetermined period to the lender by the borrower. The risk includes the loss of principal amount of the lender together with the interest, disruption to cash flows and also the increased collection costs that arises (Ongore, 2011). Credit risk which is commonly referred to as default risk arises due to failure of a borrower to meet contractual obligation of repaying a debt in accordance with an agreement made in advance e.g. when a home owner stops making mortgage payments that were agreed upon earlier with an investor. However, there are quite different dynamics involved if a debtor only deteriorates in credit quality or defaults. For example, a bond investor will receive his full notional amount at bond maturity, if the credit quality of the issuer has only deteriorated. However, the investor will only receive the recovery rate, if the bond issuer has defaulted. Hence it is reasonable to differentiate default risk and credit deterioration risk (Claessens and Hore, 1998). According to Purda (2008), there are a number of credit derivatives designed and used to transfer credit risk from one counterpart to another.
